AI Governance Framework: 5 Essential Policies for Mid-Market Companies

Most mid-market companies approach AI governance the same way they approach most compliance work: reactively. They implement AI tools, something goes wrong or gets complicated, and then they build policies to address the specific problem that just surfaced.
That approach works, in the same way that installing smoke detectors after a fire works.
An AI governance framework built before problems occur looks different. It gives your team clear guidance on what they can and can’t do with AI, protects your business from legal and reputational exposure, ensures AI investments are evaluated consistently, and creates the accountability structures needed to make good AI decisions over time.
This post covers the five policies every mid-market company needs as part of a baseline AI governance framework, what each policy should cover, and why each one matters.
Why Governance Matters Before Scale
The case for building governance infrastructure before you need it is straightforward: the cost of retrofitting governance after AI has been deployed across your business is significantly higher than building it up front.
Here’s what “reactive governance” typically looks like in practice. A team starts using an AI tool without formal guidelines. They feed customer data into the tool without considering whether that’s permitted under data privacy agreements. The tool generates outputs that the team acts on without review, because the process doesn’t require review. A year later, leadership discovers that sensitive client data has been processed by a third-party AI vendor without client consent, or that business decisions have been made based on AI outputs that nobody adequately validated.
These problems aren’t hypothetical. They’re occurring in real businesses right now, and the organisations experiencing them are largely those that treated governance as something to address later.
The other governance driver is your clients and partners. Larger companies that use your services increasingly audit AI practices in their supply chain. A client asking whether you have an AI governance framework is now a reasonable due diligence question. Not having a clear answer is a commercial risk.
Policy 1: AI Usage Guidelines
What It Is
AI Usage Guidelines define what AI tools and applications your organisation approves for use, what data can be input into those tools, and what types of outputs can be acted upon without human review.
Why It Matters
Without usage guidelines, tool adoption is uncontrolled. Teams independently discover and adopt AI tools, many of which may have data handling practices that conflict with your obligations to clients, employees, and regulators. Usage guidelines create a consistent standard.
Core Elements
An effective AI Usage Policy should cover:
Approved tool categories. Define which types of AI tools employees can use without formal approval: productivity tools, writing assistants, coding tools, research tools. Specify which categories require IT or leadership approval before adoption. Some categories, such as tools that process personal or confidential data, may require legal review.
Data classification rules. Define which types of data can be input into AI tools and which cannot. Publicly available information can typically be processed by third-party AI tools with minimal restriction. Internal business data requires more consideration. Personal data covered by privacy regulations (GDPR, CCPA, or sector-specific regulations) requires clear controls. Confidential client information typically should not be processed by third-party AI tools without explicit client consent.
Output review requirements. Define which AI outputs require human review before being acted upon and which can be acted upon directly. AI-generated content used in external communications should typically require human review. AI-generated analysis supporting significant business decisions should be validated rather than accepted uncritically.
Personal and professional use boundaries. Clarify whether the guidelines apply to work devices and accounts only, or to personal use on work-related matters. This is particularly relevant for client-confidential work.
Policy 2: Data Privacy and Security Policy
What It Is
The Data Privacy and Security Policy governs how AI tools handle data: what data AI systems can access, how it’s processed, how it’s stored, and what rights employees, clients, and third parties have over that data in AI contexts.
Why It Matters
AI introduces new data privacy risks that existing privacy policies may not adequately address. Many AI tools process data externally (data is sent to the vendor’s servers for processing). Some AI tools use input data to train or improve their models. Some retain data in ways that create confidentiality risks. A policy that doesn’t specifically address AI is likely to have gaps.
Core Elements
Vendor data handling requirements. Any AI tool that processes company or client data should meet minimum data handling standards: encryption in transit and at rest, clear data retention policies, explicit policies on whether input data is used for model training, and compliance with applicable privacy regulations. Make vendor compliance with these standards a requirement before tool approval.
Personal data processing rules. If your business processes personal data (employee records, customer data, patient data), define clearly what AI processing of that data is and isn’t permitted. This typically requires legal review to ensure compliance with applicable regulations in your jurisdiction.
Client data protection. Define what happens when client data is processed by AI tools. This includes whether client consent is required, what disclosure obligations exist, and how client data rights (access, deletion, correction) apply in AI contexts. Many standard client agreements were written before AI processing was common practice, and they may not adequately address it.
Breach response. Define what happens if an AI tool is involved in a data breach or if sensitive data is inadvertently processed in violation of policy. Include notification timelines, investigation procedures, and remediation steps.
Policy 3: Vendor Evaluation and Approval Process
What It Is
The Vendor Evaluation Policy defines how AI tools and vendors are evaluated, approved, and monitored before and after adoption. It ensures that AI tool adoption follows a consistent process rather than being driven by individual preferences or enthusiastic early adopters.
Why It Matters
AI vendor landscapes shift quickly. Tools that are appropriate today may change their data handling practices, pricing, or terms of service. New tools are released constantly, and without a systematic evaluation process, organisations end up with a fragmented collection of tools that haven’t been properly assessed.
A vendor evaluation process also creates accountability. When everyone knows that AI tools require evaluation before adoption, shadow IT is reduced and governance is more enforceable.
Core Elements
Evaluation criteria. Define the criteria by which AI tools are evaluated before adoption. This should include: data handling practices and privacy policy, security certifications and compliance, pricing and contract terms, vendor financial stability and track record, integration requirements, and alignment with your technical stack.
Approval tiers. Not every AI tool requires the same level of scrutiny. A writing assistant that doesn’t process client data is lower risk than an AI analytics platform that connects to your CRM and financial systems. Define tiered approval requirements: lightweight approval for low-risk productivity tools, full evaluation for tools handling sensitive data or making decisions with material consequences.
Ongoing monitoring. Approval doesn’t mean permanent approval. Vendors change their practices. Define how approved tools are monitored over time: annual review, notification when terms of service change, or triggered review if the vendor is acquired or faces significant regulatory scrutiny.
Deprecation process. Define how tools get removed from the approved list, including data retrieval and migration requirements when a tool is discontinued.
Policy 4: Ethical AI Principles
What It Is
Ethical AI Principles define how your organisation expects AI to behave and how you expect employees to use AI ethically. These principles address fairness, bias, transparency, and accountability in AI decision-making.
Why It Matters
AI systems can encode and amplify human biases. AI-generated outputs can be wrong in ways that aren’t immediately obvious. AI can be used to make decisions about people (hiring, lending, access to services) in ways that have material consequences and legal implications. Without explicit ethical commitments, AI deployments can create legal exposure and reputational risk.
For mid-market companies, ethical AI isn’t primarily about philosophical commitment. It’s about risk management.
Core Elements
Fairness and non-discrimination. Define your organisation’s commitment to ensuring that AI systems used in decisions affecting people (employees, customers, partners) don’t discriminate based on protected characteristics. Include a requirement to evaluate new AI tools for potential discriminatory effects before deployment in sensitive contexts.
Transparency. Define your approach to transparency when AI is involved in consequential decisions. This includes internal transparency (employees understand when AI is being used to inform decisions about them) and external transparency (customers and clients understand when AI is being used in service delivery or communications).
Human oversight. Define the categories of decisions where human oversight is required rather than AI autonomy. Decisions with significant consequences to individuals, decisions under regulatory oversight, and decisions in genuinely novel situations typically warrant human review even when AI is capable of producing an automated output.
Accountability. Define who is accountable when AI systems produce wrong or harmful outputs. This is often the most awkward part of an ethical AI policy, because it forces explicit assignment of responsibility in a domain where many organisations prefer ambiguity.
Bias monitoring. Define how deployed AI systems are monitored for bias or unexpected behaviour over time. AI systems don’t remain static: model drift, changing data distributions, and new use cases can introduce bias that wasn’t present at deployment.
Policy 5: Decision Rights and Approval Framework
What It Is
The Decision Rights and Approval Framework defines who in the organisation has the authority to make AI-related decisions: approving new tools, launching AI projects, setting AI strategy, and responding to AI-related incidents.
Why It Matters
AI governance policies only work if people know who enforces them and who makes exceptions. Without clear decision rights, policies become aspirational rather than operational. Someone needs to own AI governance, and that person needs clear authority.
This is also where AI governance connects to organisational structure. For mid-market companies, this doesn’t mean creating a dedicated AI governance function. It means assigning existing roles clear responsibilities in the AI governance model.
Core Elements
Ownership and accountabilities. Assign clear ownership for each area of AI governance. Typical assignments for mid-market companies:
- AI strategy and roadmap: CEO or COO with AI lead (internal or consulting)
- Tool evaluation and approval: IT lead or CTO with relevant department heads
- Data privacy and security: Legal or compliance lead in partnership with IT
- Ethical AI review: HR and legal, with escalation to CEO for sensitive cases
- Incident response: IT lead with legal support
Escalation paths. Define when AI decisions need to escalate above the normal approval authority. Large investments, decisions with significant legal implications, situations not covered by existing policy, and significant incidents should have defined escalation paths.
Review cadence. Define how often the governance framework is reviewed and updated. AI capabilities and risks evolve quickly; policies written in early 2025 may need updating by late 2026. Annual review is a reasonable minimum, with triggered reviews when significant new developments occur.
Incident response. Define how AI-related incidents are identified, escalated, investigated, and resolved. Incidents include data breaches, discriminatory outputs discovered post-deployment, significant AI errors with material consequences, and regulatory inquiries.
Building Your Framework: Where to Start
Building a comprehensive AI governance framework from scratch can feel like a large undertaking. It doesn’t have to be.
A practical starting point: draft a two-page AI Usage Policy covering the data classification rules and approved tool categories. That single document addresses the most common governance gap we see in mid-market businesses and provides an immediate basis for consistent decision-making.
From there, develop the Vendor Evaluation process before the next significant AI tool adoption. Then add the Data Privacy policy to address the most material regulatory risk. The Ethical AI Principles and Decision Rights framework can follow as AI adoption grows more complex.
Done in sequence, a full baseline framework is achievable in 8 to 12 weeks without requiring significant resources.
